A beginner's guide to position sizing: Protect your capital
Imagine two traders. Both use the exact same strategy with a 60% win rate. Trader A sizes their positions randomly, sometimes risking 5% of their account per trade. Trader B risks exactly 1% per trade, every single time. Who do you think survives the inevitable losing streak?
The answer is almost certainly Trader B. Position sizing is the single most important risk management tool you have. It determines whether a string of losses wipes you out or simply becomes a minor setback.
1. Why position sizing matters more than your entry
Most beginners obsess over the perfect entry point. They spend hours analysing charts, drawing trendlines, and tweaking indicators. But here's the brutal truth: even a great entry can turn into a disaster if your position size is wrong.
Position sizing controls the magnitude of your wins and losses. It's the dial that turns a system from dangerous to sustainable.
2. The 1% rule: The gold standard
The 1% rule is the foundation of professional risk management. It states that you should never risk more than 1% of your total trading capital on a single trade.
Why 1%? If you have a $10,000 account, 1% is $100. If you lose 10 trades in a row, you've lost $1,000, or 10% of your account. You're still in the game.
3. Calculating your position size (the formula)
Example: on a $10,000 account risking 1% ($100), with a 20-pip stop loss and a $10 pip value (standard lot on most USD-quoted pairs), the calculation is $100 ÷ (20 × $10) = 0.5 lots. That means if price hits your stop, you lose exactly $100 — not because you got lucky with a "round number" lot size, but because the size was derived from the risk budget in the first place.
Two things trip up beginners here. First, pip value isn't fixed across instruments — it depends on the pair, the lot size, and sometimes your account's base currency, so check your broker's contract specifications rather than assuming $10/pip applies everywhere (it's often different for JPY pairs, gold, and indices). Second, the formula only works if your stop loss is set first. Deciding "I'll trade 1 lot" and then figuring out where to put the stop reverses the entire process and defeats the purpose of position sizing.
4. Fixed fractional vs. fixed ratio sizing
Fixed Fractional is the method used throughout this guide and the most common approach among retail traders: you risk a fixed percentage (say, 1%) of your current account balance on every trade. As the account grows, position sizes grow with it (compounding); as it shrinks, position sizes shrink too, which naturally slows losses during a drawdown without requiring a separate rule.
Fixed Ratio sizing, popularised by Ryan Jones, takes a different approach: instead of scaling risk with account balance continuously, it increases position size by one increment (e.g. one additional micro lot) only after the account has earned a specific dollar amount of profit, called the "delta." This front-loads more conservative sizing early on and accelerates growth once a track record is established — but it's more complex to implement correctly and is mostly used by traders managing larger, more mature accounts. For most traders, fixed fractional sizing combined with the 1% rule is simpler, easier to audit in a journal, and sufficient.
5. Common position sizing mistakes
- Over-leveraging. Using the maximum leverage a broker offers (sometimes 500:1 or higher) doesn't mean you should size a position at the maximum it allows — leverage controls how much margin a trade consumes, not how much you should risk. Risk sizing should always come from your stop distance and account balance, never from "how big a position my margin allows."
- Ignoring volatility. The same dollar risk needs a different position size on a calm range-bound day versus a high-volatility news day, because the stop distance required to avoid getting stopped out by noise changes. A fixed lot size across both conditions means your actual dollar risk is inconsistent even though the position size looks the same.
- Risking more after a loss ("revenge sizing"). Increasing size to "win it back faster" is the single fastest way to turn a manageable drawdown into an account-ending one — size should never respond to your emotional state.
- Risking less after a win. The opposite mistake is subtler but still costly: shrinking size out of fear right when your edge is performing, which caps your upside during the exact periods your strategy is working.
Conclusion: Size matters, but consistency matters more
Position sizing is the unsung hero of trading success. It's the quiet discipline that protects your capital while allowing your strategy to work its magic over time.
